Mexican auto insurance does pay, I know because I live in Mexico and have used it. If you rent from an international agency like Hertz and you have other insurance, you do not have to buy their insurance, however, if there is a problem, you will have to deal with the Mexican insurance company, etc. and if you are on vacation, it is not worth the hassle.

You need to buy the Mexican insurance especially the liability part. If you are in a accident in Mexico, the police can hold you until it's confirmed you do in deed have insurance and who was at fault. Don't mess around for 25/50 dollars. If you are at fault, the driver of the other car can demand payment right there. Cover yourself buy Mexican insurance.

I would take the insurance from the car company that your are renting from, I wouldn't chance the aftermath.
